I've seen this, I unzipped xen and removed the '.gz' from the menu.lst. 
On one other occasion I gunzipped the kernel but used the kernel from 
sets which is tar gzipped :-)

part of my working grub menu.lst:
title Xen 3 NetBSD 4Beta2
root(hd0,a)
kernel (hd0,a)/xen dom0_mem=1572864
module (hd0,a)/netbsd.Xen3Dom0 bootdev=wd0a console=pc
