Yes.

No.  There's no server that can do 8-bit color on the internal video.
Actually, it's not a server issue but a device driver (i.e. kernel)
issue.  Currently there's no device driver that can read or change
color map of the internal video, which is exactly required to run X in
8-bit color mode.

No, it has nothing to do with your problem.  It's intended to be
useful when you have multiple video devices.  If you have only one
video, it has no effect whatsoever.

The best you can do is 8-bit gray, I'm afraid.  No colors with your
configuration.  Sorry about the bad news.
